This may be a permissions problem on your xterm binary.
/usr/bin/X11/xterm is usually installed setuid root so that it can use
the TIOCCONS ioctl to get console output (the -C flag).

(Question: shouldn't the UCONSOLE kernel compile option make this
unnecessary?)

If that doesn't fix it, then try

ktrace -i xterm

and send us the results from kdump.
